  • The Philippines, once considered the “sick man of Asia,” is now one of Asia’s fastest growing economies, posting 6.6% GDP growth in 2012 and one of the region’s best performing stock markets. Domestic demand is the biggest driver of growth, led largely by investment in the construction and infrastructure sectors, helping offset external sector weakness. All three major credit rating agencies also upgraded the Philippines to one notch below investment grade in 2012, with most expecting the Philippines to reach investment grade in 2013.
    President Benigno Aquino III, whose Liberal Party faces important midterm elections in May, has been an instrumental component of the Philippines’ success, rising to power on an anti-corruption platform aimed at reforming the unfair business and political environment his predecessor Gloria Macapagal-Arroyo helped perpetuate. He continues to enjoy strong support, spurred in part by the progress made in ending the longstanding conflict with Islamist rebels in the southern island of Mindanao, where over 150,000 have died. He has also vowed to stabilize public finances, increase government spending in pivotal areas like infrastructure and healthcare, and boost the use of Public-Private-Partnerships (PPPs) to ramp up investment.
    But we temper our optimism in the Philippines, concerned that Aquino’s economic success may lack sustainability. Constitutional restrictions on foreign ownership in key industries, rampant local corruption and a moratorium on mining projects still unnerve international investors. Furthermore, the Philippines maintains the worst unemployment rate in ASEAN and one of Southeast Asia’s highest levels of income inequality, reflecting the exclusionary character of economic growth. The central bank must also manage the peso’s appreciation to ensure it does not reduce the competitiveness of Philippine exports, as well as the purchasing power of households relying on remittances. Lastly, Manila continues to quarrel with Beijing over disputed islands in the South China Sea. ASEAN’s ineffectual role in managing the row spells trouble for the region as both countries have stepped up diplomatic hostilities and military preparedness, escalating the chance for bilateral trade disputes and potentially dangerous skirmishes.
